Does the MediaSmart server just retain an image of  my PC, or can i have it store files that I then delete from my PC?  I would like to be able to use it to store archived files such as old emails, etc. that I want to remove form my PC.

Also, do I understand correctly that I can add an external drive (or drives) and use it to backup the entire server?

WHS systems store the sectors of client files in a database that allows them to be (1) restored as an image, (2) restored as individual files, and (3) be restored at multiple dates in the past. Files will be retained after they are erased on the client as long as they have not "expired" in the backups. That is easily avoided by locking a backup to prevent automatic deletion.

And yes, using built-in (PP1) functionality you can back up the shares on the server to a drive (internal or external) that has NOT been added to the storage pool. (You need to enable it as a backup drive when adding it.) This will back up the shares, not the backups, and you can control the folders backed up. To back up the backups check out the WHS BDBB Add-in.
